Yield on the Alpaca Finance platform is generated from three primary sources. First, lenders earn borrowing interest paid by yield farmers who use leveraged positions. Second, the protocol captures trading fees from the underlying decentralized exchanges where liquidity is provided. Finally, users receive ALPACA incentive rewards for participating in the ecosystem. This combination of organic borrowing demand, transaction activity, and protocol incentives forms the basis of the returns for participants.

Alpaca Finance 2.0 is an evolution of the protocol designed for greater capital efficiency. While version 1.0 focused on traditional liquidity pool mechanics, version 2.0 introduced a more sophisticated money market and concentrated liquidity farming. A key feature of the upgrade is the introduction of Automated Vaults, which manage complex yield farming strategies on behalf of the user, optimizing for better efficiency and reducing the need for manual position management.

Because Alpaca Finance allows for undercollateralized loans, where users can borrow up to several times their initial principal, the protocol maintains a 'Safety Buffer.' If the value of a user's collateral falls too low relative to their debt, a liquidation bot will trigger a closure of the position to ensure lenders are repaid. A liquidation fee is applied during this process, a portion of which is typically used by the protocol for ALPACA token buybacks to support the ecosystem.

ALPACA is a fair-launch utility token used for governance and incentivizing protocol participants. By locking ALPACA in the Governance Vault, users receive xALPACA, which grants voting power and a share of the protocol's revenue. Furthermore, xALPACA holders can participate in the 'Grazing Range' to earn rewards in tokens from partner projects. The protocol also employs a 'Buyback and Burn' model, using platform fees to reduce the total supply over time.

Alpaca Finance prioritizes security through multiple layers of protection. The protocol has undergone over 23 independent security audits by leading firms such as PeckShield and CertiK. Additionally, it features 'Alpaca Guard,' a mandatory timelock on the smart contracts. This prevents developers from making instantaneous changes to the code, ensuring that the community has time to review any protocol updates before they are implemented, thereby reducing the risk of sudden exploits.

Alpies are a dedicated NFT collection that offers specific perks within the Alpaca Finance ecosystem, such as providing holders with higher maximum leverage on farming positions. Beyond DeFi utility, Alpies are central to the project's expansion into Web3 gaming, serving as playable heroes in their upcoming game. The roadmap also includes expansion into new ecosystems like the Botanix Bitcoin Layer 2, aiming to integrate lending products and stablecoins within the Bitcoin DeFi space.
